I currently have a 6′ tall exterior wall. I’m raising a six-foot portion of the wall to 8′ to accommodate a bathroom remodel. Given the small area, I am re-framing the new wall with taller studs. When I re-sheath it, can I just sheath the new wall section, or do I have to overlap the new sheathing onto the remaining section of the wall? Please see the picture for the two options. Is there any code relating to this question?
I’m hoping the first option is OK. Otherwise, I have to remove a portion of the boxed-in soffit on the existing wall or add blocking below the soffit in order to have framing on the edge of the plywood to nail to.
Thank you for your input.

The first option is fine. If the wall was okay before and you're using full-length studs you won't have any problems.
